Exactly, the atmosphere has nothing to do with it (there's no atmosphere in space).
It's all about difference in brightness.

Okay, so why not two cameras? One for earth, the other for the stars and it blocks out earth?

Actually, there are a number of proposals for satellite observatories using that method! It will help block stars that are close to what you want to see, giving you a clear view without any bright light spoiling the picture!
